In kayfabe terms, why did the Stone Cold character turn heel at WrestleMania 17? Did he not think he was good enough to beat The Rock on his own?

He didnt believe he could beat Rock one on one anymore. The sitdown interview with JR. "I need to beat you, Rock." It validated his return to the top after being gone a year.

How does it validate his return knowing he couldnt beat rock fairly and therefore not a legitimate champ

He didnt care about being legitimate...a win in the main event was enough and McMahon was his insurance plan...Rock had him pinned outright until McMahon pulled him off.
